Is it possible for me to keep using my free hosting package with x10 and purchase a domain from x10 to use with my free hosted website?

You can then use this and point the nameservers to ns1.x10hosting.com and ns2.x10hosting.com

What would be the benefits of getting paid hosting then? If the free option offers .php, no ads , sendmail and i can get a "proper" domain etc?

I assume i replace the premium name servers with these ones? or do i add these ones to the two empty spaces?

There aren't premium name servers. The nameservers are the same.

There are no options to do either with the free domain you chose. As far as I can tell, a whois search for your main domain presently in your account doesn't show your information. Instead, it just shows the details for x10.mx domain.
